I'm really seriously having a crack at being actually skillful with my guitar playing after years of just coasting and I'm starting to wonder, with short hands/arms, am I setting myself up for failure persisting in using a full sized guitar? (Thumb to pinkie spans 16 cms)

    No.

    Go for it.

I mean is it physically possible for me to navigate the fret board the way a larger handed player might?

And palm mute effectively? These are the things I'm struggling with at the moment.

    Nobody could when they started.

    Many pros still can't...

Take what you've got and work on what you can do, it may lead to fun and happiness.

Focusing on what you'll never have will lead to miisery.
